    Here's a pin with a hole in it to make peening easier. This one is for an XS650 front footpeg pivot. Obviously this one is too long, but your mystery part is pretty definitely a pivot pin. I just can't think of any other pivot pins on the clutch side.

    It's some sort of pin that is not supposed to removed. If you look carefully at the OP's original pics, you can see that it has been "pulled through" whatever it was pinning, and is damaged. What's unusual, is the hole in it. The shift shaft pivot pin, for example does not have that hole.

    Here's a link to the current Hugh's kit: https://www.hughshandbuilt.com/product/xs650-sr500-fork-lowering-kit-35mm/ A single spacer length, which you cut to size. Or, you go to your local metal supply house, and buy pipe. DOM is nice, but many cheaper choices will work just fine.

    Second gear drops into neutral

    Almost 100% chance that the spring, part # 27 is broken. While you replace it, be sure to center the star wheel, part # 5. Diagram is of the shift drum assembly.

    You can also lower your existing forks. Fairly easy to do, and lots of info on it -- there may even be kits you can buy. And, you can buy shorter shocks for the rear.
